EMI (Equated Monthly Installment) is a fixed monthly payment made by a borrower to repay a loan over a specified tenure. It is calculated using the reducing balance method: Where P is the principal loan amount, r is the monthly interest rate (annual rate ÷ 12 ÷ 100), and n is the total number of monthly installments. Each EMI payment consists of two parts — principal repayment and interest payment — where the interest portion decreases over time as the outstanding principal reduces.

The interest-to-principal ratio indicates how much extra you pay beyond the borrowed amount. A lower ratio is better:

• Below 50%: Excellent — typical for short tenures or low interest rates
• 50% – 100%: Good — common for well-structured home loans
• 100% – 150%: Moderate — standard for 15-20 year home loans at average rates
• Above 150%: High — consider making prepayments to reduce interest burden

You can significantly reduce your total interest burden by:

• Making Prepayments: Even one extra EMI per year can reduce your tenure by 4-5 years and save lakhs in interest.
• Choosing a Shorter Tenure: A 15-year home loan costs significantly less in total interest compared to a 30-year loan.
• Negotiating a Lower Rate: A 0.5% reduction in interest rate can save you hundreds of thousands over the loan life.
• Increasing EMI Annually: If your income grows, increase your EMI by 5-10% each year to close the loan faster.

Fixed Rate: The interest rate remains constant throughout the loan tenure. Your EMI stays the same, making budgeting predictable. However, fixed rates are typically 0.5-1% higher than floating rates.

Floating Rate: The interest rate is linked to a benchmark (like repo rate or MCLR) and fluctuates over time. Your EMI may increase or decrease based on market conditions. Floating rates are generally cheaper initially but carry uncertainty.

Which is better? If you expect rates to fall, choose floating. If you prefer certainty and stable payments, choose fixed.

When you make a prepayment, the outstanding principal reduces. You have two options:

• Reduce Tenure (Recommended): Keep the same EMI but reduce the loan tenure. This saves the maximum amount of interest.
• Reduce EMI: Keep the same tenure but lower your monthly EMI. This gives you monthly cash flow relief.

For example, on a ₹30 lakh home loan at 8.5% for 20 years, a single prepayment of ₹1 lakh can reduce your tenure by approximately 1.5 years and save ₹3.5 lakhs in interest.
